The happy science

Economics is often called the dismal science. The expression goes back to 1849, when Thomas Carlyle described the new field as “a dreary, desolate, and indeed quite abject and distressing one; what we might call, by way of eminence, the dismal science.” To the founders of neoclassical economics, though, it was actually all about happiness.

Neoclassical (ie mainstream) economics is based on the theory of utility, which Jeremy Bentham, the English philosopher and social reformer, defined as that which appears to “augment or diminish the happiness of the party whose interest is in question.” According to Bentham, the purpose of society was to satisfy the “greatest happiness principle” which meant providing the greatest happiness – ie utility – to the most people.

Neoclassical economists in the 19th century like Bentham’s follower William Stanley Jevons saw utility as a kind of quasi-physical quantity, which played a similar role in the economy as energy did in physics. Of course, while it is possible to measure energy using physical instruments, utility is a little more elusive; but Jevons argued that it can be inferred from prices: “Just as we measure gravity by its effects in the motion of a pendulum, so we may estimate the equality or inequality of feelings by the decisions of the human mind. The will is our pendulum, and its oscillations are minutely registered in the price lists of the markets.”

Relative spheres
The economy therefore came to be seen, in the words of Jevons’s contemporary Francis Edgeworth, as a machine for “realising the maximum energy of pleasure, the Divine love of the universe.” But there’s one problem with this theory. If the economy is supposed to be maximising happiness, and has been steadily growing larger – then why aren’t we getting happier?

In the US, since 1972, the General Social Survey has asked respondents: “Taken all together, how would you say things are these days, would you say that you are very happy, pretty happy, or not too happy?” The answer has been quite stable over that time – about a third say they are very happy, a little over half are pretty happy, and around 12 percent go for the last option. However the trend is slightly negative, and earlier results from the Gallup organisation showed that the number of people describing themselves as very happy peaked back in the mid-1950s at around 45 percent. Similar results have been found for other rich countries.

Over the same period, GDP has soared in real terms (in the US by about a factor three). So it seems that economic growth and happiness are not the same things. Indeed, this has to be the case, because the economy was nowhere near its present size for most of its history, so either we are the happiest generation ever, or the theory is wrong. In fact, studies of reported happiness levels show that income has a strong effect on a country’s overall happiness only if it is below a minimum level of around $15,000 per year, and there is nothing at all gained from going above $25,000 per year.

Part of the answer to the puzzle is that what counts is not absolute wealth, but relative wealth, as compared to one’s peers. As John Stuart Mill put it, “Men do not desire to be rich, but to be richer than other men.” This was illustrated by a US Gallup poll which asked “What is the smallest amount of money a family of four needs to get along in this community?” The answer simply tracked the average income. As other people get richer, we feel we must do the same just to maintain the same relative position.

New metrics
It follows that wealthy countries don’t become happier by becoming wealthier still. And because we tend to compare ourselves with those of our peers who are better off, any increase in social inequality – of the sort seen in most rich countries over the past few decades – can have the effect of decreasing overall happiness.

So what can we do about this? One proposed solution is to develop new economic metrics to replace GDP. After all, if economics is about happiness, then we should at least make sure we are measuring the right thing.

One problem with the GDP is that it includes a lot of activity that doesn’t seem aimed to optimise joy. For example, if the crime rate goes up, then GDP may actually increase because we spend more on security. Higher pollution can boost GDP because we need to spend money cleaning it up. But crime and pollution have obvious and immediate detrimental effects on mental wellbeing. Simon Kuznets, who pioneered the development of GDP, warned in 1934 that “the welfare of a nation can scarcely be inferred from a measure of national income.”

A 2009 study commissioned by the French government concluded that the GDP should be replaced by new metrics which account for factors like social inequality, crime rates, resource depletion, environmental damage, and reported happiness life satisfaction. There are a number of alternatives now available, ranging from the New Economic Foundation’s Happy Planet Index – the ratio of life satisfaction to ecological footprint – to the Buddhist state of Bhutan’s Gross National Happiness.

Alternatives to GDP are certainly called for. Personally, though, I am starting to believe that one detriment to human happiness is – economic metrics. All such metrics are misleading because of all the stuff they leave out, and they quickly become an end in themselves. Fuzzy, ambiguous, and multi-dimensional concepts such as a “healthy economy” or a “good life” can never be reduced to hard numbers. And to me there’s something vaguely scary about the idea of government economists trying to optimise my happiness.

For example, it has been found that a good way to become happier is to stop watching the news. Maybe that explains why Cuba scores seventh highest in the world on the Happy Planet Index – none of those pesky writers criticising government policy.

India’s affluent spur development

In terms of Indian currency denominated debt, the total size of the market as of March 2010 – as per the national Stock Exchange of India (NSE) – was just over $705bn. Of this, government debt – including public sector undertakings and local government bodies such as municipals – accounted for 88 percent ($38.5bn) of the total national debt while corporate debt amounted to just seven percent ($25.8bn).

There are a number of reasons behind the relative underdevelopment of the corporate debt market in India.

Apart from the conspicuous absence of borrowing facilities against corporate bonds, there is also a variation in the various corporate bonds issued. For example, different issues by Power Finance Corporation (a frequent borrower) have different day counts for periodic interest payments. While most bond issues have a minimum denomination of Rs 10 lakh (Rs 1,000,000), that of Power Grid Corporation is Rs 12.5 lakh (Rs 1,250,000).

Finally the standards of disclosure and transparency in India are relatively poor compared with the western benchmark.

Turning to foreign currency denominated debt, the total size of External Commercial Borrowings (ECB) – including Foreign Currency Convertible Bonds (FCCB) – made by the Reserve Bank of India (RBI) was just over $80bn as of March 2010. Of this, FCCB accounted for 15 percent ($12bn) of the total.

Driving the growth of Indian FCCBs are a number of factors, including interest rates that are lower than than of traditional debt, the option to convert debt to equity upon the maturity of a loan, the easy transferability of debt between non-residents outside India, and the fact that average term of a loan is approximately five years.

Acquisition finance
The Indian debt market grew from $342bn in 2006 to just over $705bn in 2010, representing a Compound Annual Growth Rate (CAGR) of 20 percent. However, as we have seen, some 88 percent of this debt is composed of government securities and just seven percent of private debt. As such, the availability of debt to fund transactions in India is low. By comparison, in the US, some 75 percent of total debt comprises private debt, while the figure stands at 65 percent for the Eurozone and 35 percent in China.

Liquidity
In 2006, India’s total financial assets totalled $1.8trn, equating to 202 percent of the country’s GDP. This compared well with other emerging economies but was significantly low compared with developed nations such as the US and the Eurozone, where the financial assets where 424 percent and 356 percent of GDP respectively. China’s financial assets stood at $8.1trn; 307 percent of GDP. Under the Indian financial system most of the capital is channelled back to the government, and state owned enterprises and the public sector absorbs nearly 70 percent of the nation’s savings. As a result, there is inadequate capital available to fund successful private enterprises.

Private equity
Private Equity (PE) deals have shown a decline both in volume and value since January 2007. The total private equity investment since 2007 to 2010 till date is $27bn. The global financial crisis has changed the PE landscape altogether, resulting in fewer deals and even fewer exits. Allocations to PE funds by Limited Partners (LPs) were down in the first half of 2009, with some LPs even requesting a rescheduling of existing commitments. In response, some PE funds – most notably the international players – have reportedly reduced their management fees and reduced their commitment to the asset class.

Given the current economic situation, global LPs are likely to invest in fewer funds than they would have done three years ago, and today they are picking those funds with management teams which have a genuinely sound track records and exceptional operational experience. In addition, going forward, the emergence of domestic LPs investing from family and corporate accounts are expected to offset – at least in part – the reduction in capital from overseas.

In terms of exit activity, the majority of exits in 2009 were made by funds that made their initial investments between 2004 and early 2006. In addition, many of these divestments have only been partial exits. Exit multiples have been varied, with ChrysCapital making an 8.5x return on its investment in Shriram Transport Finance, whereas the majority of other divestments have seen more austere returns, for example Citi Venture Capital International (CVCI) recorded returns of 1x on its sale of Techno Electric & Engineering Co.

Family-owned businesses
Traditionally in India, there has been a reluctance among privately-owned family companies to share ownership or surrender control of their business. However, this scenario is changing, as family businesses are becoming increasingly larger entities, and as such their need for funds has increased. Private equity firms present a distinct advantage over traditional methods of fundraising as they take a more active advisory role and have a greater ability to raise growth capital – a combination that business owners and promoters are finding more attractive. In this way, there is a growing openness to private equity by Indian businesses and this is likely to increase further in the coming years.

Local knowledge
There is a growing trend for global funds to seek domestic LPs as they acknowledge their superior knowledge of the local market, in particular on regulatory issues and in their understanding of the mechanisms of the Indian private equity industry. This expertise, therefore, helps protect the interests of both GPs and LPs alike.

IPOs and FPOs
The appetite for IPOs and FPOs in India seems to have increased despite the current economic climate. In the first three months of 2010, some 30 Indian companies raised a combined $6.9bn through initial share sale offerings (including both IPOs and FPOs). This is slightly surprising, as over the same period the total value of IPOs globally was $53bn. With 20 IPOs in the first quarter of the year, India had the third largest number of IPOs globally, after China and the US. Global IPO activity witnessed five-fold growth during the period with a total of 267 IPOs valued at $53.2bn in the quarter ending March 2010, compared with 52 deals, which raised $1.4bn, in the same quarter the previous year.

India’s leading sectors in terms of IPO and FPO activity were infrastructure (including logistics, real estate and construction) as well as retail and IT. In addition, as of the beginning of April 2010, there were a further 117 more IPOs in the pipeline.

Cross-border M&A
The fast-growing Indian economy offers huge opportunities for cross-border M&A, which has the benefit of bringing in the necessary skills, expertise and resources that are presently not readily available in India. In the resources sector, Indian companies are actively seeking to acquire energy and mining assets in the CIS and Africa. Also, the IT, Manufacturing and Healthcare sectors present the strongest growth opportunities for cross-border M&A. Over the last three years, one-third of all deals has been in these sectors.

As to the location of India’s partners, both in terms of volume and also the value of deals, India engages most with US and Northern Europe for cross-border M&A. Even in Northern Europe, the UK is the dominant country. Other regions of good activity are Western Europe and South East Asia. Based on the number of deals concluded over the last three years, India has completed the majority of its transactions with the US. In value terms, however, over the same period, India has been most actively involved with African nations. Having said that, India’s involvement with Africa is principally the result of the 2010 Bharti Zain deal, bearing a transaction value of $10.7bn.

India’s financial services
Financial services in India are not well recognised and there is not much demand for financial services products such as insurance. The exceptions to this rule are Unit-Linked Insurance Plans (ULIP), which are viewed mainly as tax-saving instruments. Demand for non life insurance such as automobile insurance has been present in India for some time as it is a mandatory government requirement, but the situation is not the same for life insurance.

In recent times, however, there has been a growing awareness of the financial services industry and the products on offer to individuals. India’s growing economy has also bolstered this awareness. Financial services offered to individuals range from banking and insurance to investments in equity markets and mutual funds.

Financial services’ future
An increasingly affluent middle class is one of the most important factors spurring the development of the Indian financial services industry. A relatively stable economy and a consistently-high GDP growth has also fuelled this development. The social fabric of India – which is increasingly encouraging individuals to save their money – has also created a need for further financial services. Gross financial savings is expected to rise from $2bn in today to $6.6bn by 2017, creating growth opportunity groups such as banks, insurance providers, mutual funds, the stock markets and wealth management firms.

BVI expands services

Over the last 30 years, the BVI has established itself as a leading offshore financial centre, offering one of the most sophisticated and convenient frameworks for international businesses. The business environment is supported by a sound legal system, efficient and efective regulatory environment, stable government and quality infrastructure. Over the last two decades the BVI has worked to diversify its financial service products and has seen strong growth in the areas of trust and estate planning, mutual funds and captive insurance.

By recent estimates, 50 percent of all currency transactions processed internationally involve offshore financial centres and the BVI is one of the key market players. As recently as 2008 it was estimated that there are 450,000 active companies registered in the BVI for transaction purposes. In spite of its success, the scale of the BVI as an offshore financial centre and its relative importance in the global economy is not widely recognised, as to date the jurisdiction – unlike some of its counterparts – has shied away from publicity.

International Finance Centre
But this could be about to change. Since its foundation in 2002, the BVI’s International Finance Centre (IFC), has played a pivotal role in the promotion and marketing of the BVI as a leading financial centre. The IFC is a testament to the BVI government’s commitment to support the financial services industry and one of the key aims of the IFC is to provide a voice to the BVI’s financial industry.

Sherri Ortiz, director of the IFC, says, ‘The BVI has a sound regulatory framework, an entrepreneurial community and a government that is committed to developing innovative, business-enabling legislation. Such a state has attracted leading law and accountancy firms to its shores. As a body, the IFC is dedicated to fostering a cohesive working relationship with the private sector and the regulatory authority, and to provide assistance and advice to those seeking to use the BVI as a hub for financial services.’

Recent developments that have improved the professional standing of the BVI’s regulatory and legislative structure have helped the IFC in its task.

SIBA
Earlier this year saw the implementation of new mutual funds legislation for the BVI, which has resulted in the bolstering of legal and regulatory support. The Securities and Investment Business Act (SIBA):
– Updates and modernises the regulation of the BVI investment funds industry, by repealing the current 1996 Mutual Funds Act and replaces it with SIBA and the Mutual Funds Regulations 2010;
– Introduces an investment business licensing regime to regulate entities conducting “investment business” in or from within the BVI
– Adopts restrictions on, and regulations for, the making of “public issues of securities” into the BVI and;
– Introduces a market-abuse regime

Importantly, SIBA does not significantly alter the framework for the regulation of BVI funds and most of the popular concepts remain intact, as many of the legislative changes made under SIBA and the Mutual Funds Regulations of 2010 merely codify existing BVI FSC policies which have developed over recent years in line with evolving international standards.

Fund managers already find the legal and regulatory system in the BVI familiar and easy to use as the former Mutual Funds Act of 1996 has been in place for well over ten years. Furthermore, the majority of BVI laws and regulations are derived from English law, so are familiar to the majority of international businesses. The main thrust of the new legislation is to introduce laws that regulate investments, public issues of securities and limit market abuse.
 
Business Companies Act 2004
The BVI Business Companies Act of 2004 has received positive reviews from legal practitioners for its flexibility. Five different types of companies can be incorporated under the Act, and in particular, many investors welcomed the introduction of segregated portfolio companies (SPCs), as these allow umbrella funds to be set up with limited liability between share classes – which was not permitted under the former regime – and so avoids potential cross-class liability issues. The Act also includes statutory merger and consolidation provisions, which make it possible for two entities (only one of which needs to be a BVI entity provided certain conditions exist), to merge with all the assets of both entities consolidated into the surviving entity. This has made the BVI more attractive for joint venture vehicles and for the restructuring of companies and funds.

BVI companies can also list on worldwide stock exchanges including the LSE, AIM, NYSE, NASDAQ, ISE, TSX and BOVESPA.

TIEA’s
Tax Information Exchange Agreements (TIEAs), introduced as a requirement for all offshore financial centres at the 2009 G20 summit, is a bilateral agreement that provides for a full exchange of information on criminal and civil tax matters between all countries party to the agreements. The main principles of the TIEAs are:
– The BVI either approaches a country, or is approached directly by a country, to enter into discussions to conclude a TIEA
– TIEAs are negotiated on the BVI’s behalf by a team of officials from the International Finance Centre, the Ministry of Finance, the Inland Revenue Department and the Attorney General’s Office, with ongoing representation from the Financial Services Commission. Once the agreements are agreed in draft form, they are considered at official level for approval by the BVI Cabinet
– Once the relevant constitutional arrangements and approval processes have taken place in both countries, a ceremony takes place where the formal agreements are signed by representatives of the respective countries.

These agreements, however, must go through the legislative processes of the signing jurisdictions to be brought into effect
– After the legislative processes are complete, the agreements usually come into effect immediately in respect of criminal tax matters and at the beginning of the next taxable period for civil tax matters, which is 1 January of any tax year for the BVI
– In the BVI, a TIEA is brought into effect in accordance with the provisions of the Mutual Legal Assistance (Tax Matters) Act, 2003 by issuing an Order made by the Minister of Finance. Information requests can only be processed once the TIEA comes into force and they cannot be made retroactive.

Within four months of the G20 edict, the BVI had in place 12 TIEAs and today operates a total of 17, with countries including the US, the UK, Australia, The Nordic council (including Denmark, The Faroe Islands, Finland, Greenland, Iceland, Norway and Sweden), New Zealand The Netherlands, The Netherlands Antilles, Aruba, China, Ireland and France.

Financial services (exemptions) regulations
The implementation of the Financial Services (Exemptions) Regulations in August 2007 have clarified the circumstances under which a BVI private trust company must be licensed. The PTC legislation, together with the continued popularity of BVI Special Trust structures (VISTA) ensure that the BVI is able to provide a full suite of trust structures to suit international demand.
 
Anti-money laundering and terrorist financing code of practice
In 2008, the FSC issued the Anti-Money Laundering and Terrorist Financing Code of Practice, together with the Anti-Money Laundering Regulations. These replace the previous antimony laundering code and guidance notes first issued in 1999. The new regulations have been introduced to ensure the BVI keeps in step with the changing global environment and international anti-money laundering standards, thereby protecting its standing as a well-regulated international financial centre.

Recent cases have underlined the fact that the BVI is committed to taking appropriate legal action to maintain the integrity of its offshore operations. In May 2010 a joint BVI-Bermuda investigation (known informally as the ‘IPOC’ case) resulted in convictions of BVI and Bermuda-based corporations leading to fines, costs and confiscation orders totalling over $45m. This investigation cost both territories over $3m and engaged lawyers, investigators and accountants for almost three years. This case followed on the heels of a smaller – but no less significant – prosecution in that it is to date the BVI’s largest civil forfeiture case ($100,000).

Legal framework
Further efforts to bolster the BVI as a top-tier financial services centre have included the addition of a commercial court, which is currently under construction. When introduced, the BVI will become the headquarters of the Eastern Caribbean Supreme Court’s commercial court. Many investors already take comfort from the fact that the BVI has a legal and judicial system based on English common law principles, with ultimate appeal to the Privy Council in England. The BVI legislators continue to work diligently to ensure that the legal and regulatory framework remains flexible whilst meeting international standards. In the current economic climate, the BVI’s proven judicial system and creditor-friendly insolvency legislation will be of increased importance to investors.

Aside from an expertise in financial, legal and regulatory quarters, the BVI also enjoys a Category One shipping status, allowing it to accommodate mega-yachts and large shipping vessels. It is also a member of the ‘Red Ensign’, a distinction that inspires confidence in its high standards. As a member of this exclusive club BVI representatives regularly attend all the major yacht shows; in Abu Dhabi, Monaco and Miami.

The real beauty of the British Virgin Islands is its proven leadership in meeting the needs of international business. The jurisdiction has a proud tradition of achieving balance and transparency in regulation; meeting and in many cases exceeding international best practice standards. It is reviewed annually by SATS and the IMF and is a member of IASCO.

The British Virgin Islands has become a high-quality international finance centre, and is regularly undertaking programmes to expand its financial services offerings to meet the needs of the global markets. Today it could not be easier for a company to benefit from the BVI’s opportunities, as the the IFC’s online registration system allows a company to become part of the BVI’s jurisdiction within 24 hours.
